Christians seem think they are demons. Though they appear to be some variety of animals judging from the one or two episodes I've watched. They mostly go around identifying and capturing these critters.
So what the fuck are they and how could they possibly exist?

They are demons. There are two majors theories:
#1 they were marketed this way so that millions of unsuspecting people would inadvertently worship them. Pikachu is probably the most notable demon, and he appears to us a giant yellow rat that stuck a fork in a toaster.
#2 They were marketed this way so that mankind might have power over them. In many ways this appears akin to how King Solomon captured demons and forced them into servitude to build his temple. (See: 'The Testament of Solomon')
To what end remains a mystery.

The pokemon 'characters' themselves are just artistic interpretations of demons by psychonauts and mystics. Graphics designers then refine these interpretations into suitable seals in the form of cartoon like characters for mass consumption by the public. The how and the why of their existence is something only God truly knows.

They appear to have existed long before the recorded history and may have never physically resided on the Earth in their true forms, so their true development is lost to us, although some of the same aforementioned mystics have associated them with certain abstract ideas and themes that may relate to their previous incarnations. It has been suggested that they may have been a race of demigod like entities on Mars, before God wiped out all life on Mars in a grate flood, and brought Noah's ark to Earth. It was suggested that some of the creatures aboard the ark were possessed by these demons and that's how they first entered terrestrial space.
